Personal & Car Loans: The True Cost Behind the Quoted Rate (2026)
Personal and car loans are the most commonly mis-sold financial products in India. Dealers quote attractive-sounding flat rates, processing fees get buried in the fine print, and the true cost of borrowing remains hidden until you run the numbers. This guide and calculator cut through the noise.
The flat rate trap
When a car dealer says "7% interest," they almost always mean flat rate. This is fundamentally different from how banks calculate interest.
- Flat rate: Interest is calculated on the original loan amount for the full tenure. You keep paying interest on money you've already repaid.
- Reducing balance: Interest is calculated on the outstanding principal each month. As you repay, your interest charge drops.
| Flat Rate Quoted | Actual Reducing Rate | ₹5L Loan, 5yr EMI | Total Interest |
|---|---|---|---|
| 5% | ~9.2% | ₹10,374 | ₹1.22L |
| 7% | ~12.7% | ₹11,220 | ₹1.73L |
| 8% | ~14.5% | ₹11,696 | ₹2.02L |
| 10% | ~18.0% | ₹12,698 | ₹2.62L |
A "7% flat rate" car loan actually costs you 12.7% in reducing balance terms. Always ask for the reducing balance rate, or use our calculator's flat rate converter to see the truth.
Processing fees: the hidden cost
Processing fees range from 1-3% of the loan amount. On a ₹10 lakh car loan, a 2% fee is ₹20,000 — paid upfront but rarely factored into the quoted rate. This pushes your effective annual rate (APR) higher than the stated interest rate. Our calculator shows the true APR including processing fees.
Personal loan interest rates by lender type
| Lender | Rate Range | Processing Fee | Best For |
|---|---|---|---|
| Public banks (SBI, BOB) | 10-13% | 1-2% | Low rates, existing customers |
| Private banks (HDFC, ICICI) | 10-14% | 1-2.5% | Fast approval, flexibility |
| NBFCs (Bajaj, Tata Capital) | 14-24% | 2-3% | Lower credit scores, quick disbursal |
| Digital lenders | 15-30% | 2-5% | Instant approval, small amounts |
Car loan: what to watch for
- Ex-showroom vs on-road price: Banks finance on ex-showroom price; you fund insurance, RTO, and accessories separately. Our calculator uses on-road price minus down payment for the actual loan amount.
- Dealer subvention: When manufacturers subsidize interest, rates can be 5-6% reducing balance — genuinely low, but check for inflated vehicle pricing.
- Insurance bundling: Some dealers require loan-period comprehensive insurance through their partner, costing ₹30-50K more than market rates.
- Foreclosure charges: Most banks charge 2-5% of outstanding on fixed-rate car loans. Floating-rate car loans have zero foreclosure charges (RBI rule).
Smart borrowing checklist
- Compare on reducing balance rate — never flat rate
- Ask for the APR — includes processing fees and charges
- Keep EMI under 15% of income — for personal and car loans specifically
- Choose the shortest affordable tenure — every extra year adds significant interest
- Check prepayment terms — plan to close early if possible
- Negotiate processing fees — banks waive fees for salary account holders and good credit scores
